How to calculate sales tax?

In the U.S., sales tax is a critical component of consumer transactions and is collected at the state level in forty-six states. These funds play a vital role in funding state budgetary needs such as health care and education. Sales tax is calculated as a percentage of the sale price, meaning the amount owed varies based on the price of the items purchased. For example, purchasing a $10 item with a 5% sales tax rate would incur an additional $0.50 in tax, bringing the total transaction cost to $10.50.

How do you calculate sales tax?

To determine the total cost of your purchase, follow these steps:

  1. Identify the price of the item you are purchasing.
  2. Determine the sales tax rate applicable at the point of sale, which could be where you physically receive the item or where it is shipped to if purchased online.
  3. Convert the sales tax rate into decimal format (e.g., 7% becomes 0.07).
  4. Multiply the price of the item by the decimal representation of the sales tax rate to calculate the sales tax amount.
  5. Add the sales tax amount to the price of the item to find the total transaction cost.

Here’s an example:

Let’s say you are buying a garden hose priced at $29.99, and the sales tax rate is 7.25%.

First, convert 7.25% to decimal format: 7.25% = 0.0725.

Next, calculate the sales tax amount: $29.99 x 0.0725 = $2.17 (rounded to two decimal places).

Therefore, the sales tax you’ll pay on this purchase is $2.17.

The total amount you will pay for the garden hose is the original price of $29.99 plus the sales tax of $2.17, resulting in a total transaction cost of $32.16.

When do you need to calculate sales tax?

Maybe you’re getting ready to make a big purchase and want to know exactly how much you’ll spend. (Or maybe you remember the frustration of going to Toys R Us with a fresh $20 bill, only to find out you couldn’t afford that $19.99 Little Scientist Microscope because of the sales tax. Or is that just me?)

However, the most common scenario where calculating sales tax is critical is when you’re a retailer making a sale. It’s your responsibility to make sure you charge your customers the correct amount of sales tax and remit it accurately to the state.
